Are you using a parent cache?  There has to be some reason that it's not
working for you...

For what it's worth, I have a cache server set up running Squid2.5Stable7
using itself (Bind8) for DNS lookups.  Single word DNS entries ("webserver"
for example) resolve just fine, and I can surf to them using Squid.  Said
server has a parent cache, but is set to go direct for local IP address
destinations (which the IP address for "webserver" is).
