I have increased the log level of the smb process and on looking through the log I found references to smbguest login attempts. Although I login with a normal named user. As stated before when I use the same login name and password on a win98 platform I can login and the login script is normally executed then.

I read somewhere in the samba mailing list that there's some issues with WinXP clients connecting to the PDC. Something like a registry hack is in order or something like that. You might want to searc through the Samba mailing list archive.
