You don't say if the mpeg files are mpeg-1 or mpeg-2.  I'm guessing mpeg-1.
The last thing you want to do is re-encode MPEG-1 files.  They are bad enough
as it is.  Re-encoding them will only make them worse.  You want to do this
kind of stuff with the original video files.

I suspect it will be real tough to find software that will only re-encode the
portions of the mpeg file where the overlay will be done.  I don't know of
any.
