Sorry for not answering your question (I'd need to actually reproduce
the problem and see what goes on in order to be able to help), but
these settings are precisely the ones you should not be using for
security reasons.  You absolutely have to update to 3.4 or apply the
patch found in this advisory to an older version of OpenSSH:

http://www.openssh.com/txt/preauth.adv

If you choose the latter, which probably has a higher chance to work
for what you're trying to do, I recommend that you pick 3.1p1 as the
version to apply the patch to.
