Of course this is no chaching-only name server anymore since your
server should provide correct resolution for the 192.168.5.*
domain...

But as I gathered you're using a M$ Windows client.  Your telnet
session is it setup using the IP-address (as you state above), or as
the domainname corresponding to that ip-address ?).

don't forget to check whether in your /etc/nsswitch.conf you have a
line stating

hosts: files dns

otherwise your /etc/hosts file won't be checked.

The /etc/hosts  mentioned by ksemat can also be used in M$Windows 9x
by editing 
c:\windows\hosts.sam 
and 
c:\windows\lmhosts.sam
in the same way
OR for M$WinNT4x in 
c:\winnt\system32\drivers\etc\hosts
c:\winnt\system32\drivers\etc\lmhosts
c:\winnt\system32\drivers\etc\lmhosts.sam
