$default_charset       = 'iso-8859-1';
$lossy_encoding        = false;

You use character set that does not support all Unicode characters.
SquirrelMail don't convert email text, if target character set does not
support all or most of symbols used in source character set.

Turn on lossy_encoding in SquirrelMail language configuration.
