I would imagine it works the opposite way. You do upload your image when
you work on it online. Lets say you want to sharpen your image. During
the sharpening Photoshop looks at small areas of your image and performs
calculations on that area. If your image remains on your local PC, the
network traffic generated would be enormous and it would take about 12
days to sharpen an 800x600 pixel image. If, on the other hand, you
upload your image to the server hosting Photoshop, it does all the
processing lickety split on the server and fires back the finished image
to your PC. 

And yes, the people at Photoshop keep a copy of every image processed on
their server and laugh at them at their office parties.
