I put your sshd in and made sure to UsePam is yes and Privsep is no and still get the same result.  Its fine until the password is expired.   Thanks for the help though!  If you think of anything else please pass it along :-)

Oh, I remembered.
Turn off privsep in sshd (UsePrivilegeSeparation no), if you have it enabled.
