Yes, file:/home/user/picture.jpg is supposed to work.  
It works for me. I just entered the location of a pdf 
on my disk and it opened in kghostview,
and a jpg in kuickshow.  
I'm on Gentoo with a self-compiled KDE CVS HEAD, 
so that's not very far from your Kde 3.1.94 (beta 2). 

Do you have anything associated with the jpg file type?
