this is with virt-manager-0.5.1-1.
is there any solution/fix/workaround for this to be able to use create
guest with file storage (ie. not partition)?

The error is from Xen and IIRC in this case it indicates that hotplug isn't working (surprise, surprise).

Take a look at /var/log/xen/xend.log, xend-debug.log and see if you see any further messages which might help to diagnose this.
